Crypto exchanges are adopting new methods to prove their financial health. These systems aim to show that customer funds are safe and fully backed. Yet, they do not guarantee long-term stability or cover all financial risks. Proof of reserves is one way exchanges demonstrate they hold enough assets. It involves showing on-chain wallet balances to match customer liabilities. This process is simpler than proving liabilities, which requires confirming the total amount owed to users.

To protect privacy, exchanges often use a Merkle tree structure. This allows them to verify the total liabilities without revealing individual account details. Zero-knowledge proofs add another layer of security by ensuring the exchange has not manipulated the liability figures.

However, proof of reserves only captures a snapshot in time. It does not prevent an exchange from becoming insolvent later. Unlike a full financial audit, it does not examine all aspects of an exchange’s financial health. Independent auditors can still check wallets and confirm that assets exceed liabilities, but this does not account for off-chain obligations. These measures improve transparency and reassure customers about on-chain holdings. Still, they cannot confirm full solvency or guarantee future stability. Real solvency requires continuous proof of both assets and liabilities.
